Introduction Ever freer union? Economic freedom and the EU Alexander Fritz Englund 1 By performing an econometric analysis on the Fraser Institute s Economic Freedom of the World: Annual Report 2015, it is found that EU membership is positively associated with economic freedom. The model used controls for differences across countries as well as pan-european trends in economic freedom. The results are in general statistically significant. The estimated effect of membership of the EU is positive for all areas of the index. The biggest estimated effect is on the area of Sound Money, given the introduction of the euro in countries which had previously been characterised by high inflation. The debate about the effects of EU membership on a country s policy environment is ongoing and not new. On the left, the EU is often presented as a neoliberal project aimed at implementing free trade and liberalising markets. Conversely, sceptics on the right argue that it is a socialist, bureaucratic and centralising project. The objective of the European Single Market is to guarantee the free movement of people, goods, capital and services to the greatest extent possible, including by harmonising national regulations viewed as a potential barrier to cross-border trade. The EU has also traditionally sought preferential trade agreements with countries outside the Union, such as the Transatlantic Trade and Investment Partnership (TTIP) currently being negotiated with the United States. EU competition policy mostly prohibits governments from subsidising firms. At the same time, a large part of the EU budget consists of different subsidies, while EU regulations are often perceived as too detailed and burdensome. The Common Agricultural Policy not only presents direct costs in the form of subsidies, but it also prevents countries outside the Union from exporting to Europe. Additionally, there are other trade barriers, such as antidumping measures imposed on goods from e.g. China. The two opposing views of the EU s relationship with economic freedom recently came to the fore during the Brexit referendum on 23 June. Prior to the vote, some of the Bremainers argued that the economic consequences of leaving the EU would be catastrophic (Riley-Smith, 2015). The proponents of a Brexit, on the other hand, claimed that they would be better off and economically freer outside the Union. Switzerland or Norway have both been put forward as examples of what a deal with the EU could look like. A Tory MEP claimed that The flipside, of course, is that Zurich doesn t need to worry about the expensive and sometimes downright malicious EU regulations that menace London (Hannan, 2016). UKIP, a party that, unlike the Conservatives, was united on the Brexit vote, argued that the UK would be able to compete far more effectively in the world market place without EU regulations (UKIP, 2015). One of the major claims from the Eurosceptic side has been that EU membership leads to harmful and undesirable regulation, and that leaving would therefore be preferable. What will happen to the UK is for the future to show. Meanwhile, our findings suggest that countries tend to become economically freer after joining the EU. The results stand in stark contrast to assertions that the EU is just a regulatory machine. The index used in the briefing paper, which is published in the Economic Freedom of the World: 2015 Annual Report provided by the Fraser Institute, consists of five different areas describing economic freedom. Our study implies that EU membership has had a positive effect on all of these areas. This suggests that the EU appears not only to be a project promoting free trade between member nations, but that it also tends to foster lower taxes and more flexible labour markets. The European Union may not be perfect, but the conclusions drawn from this briefing paper are that it has made Europe more economically liberal. In order to promote freedom in the previous socialist dictatorships of Central and Eastern Europe, membership of the EU should be considered a step in the right direction. What is economic freedom? According to the Fraser Institute s definition, economic freedom is achieved when stable judicial and governmental institutions exist, but government interference in markets and decision-making is minimal. The Institute s index of economic freedom is the most commonly used measure within academia in this regard. In previous papers, economic freedom has been shown to be positively associated with GDP growth (Ayal and Karras, 1998), higher levels of GDP (Hanke and Walters, 1997), higher quality of life (Esposto and Zaleski, 1999), social trust (Berggren and Jordahl, 2006) and tolerance towards sexual minorities (Berggren and Nilsson, 2013). 1 Alexander Fritz Englund holds a bachelor s degree in economics from Uppsala University in Sweden. The Economic Freedom of the World Index is published by the Fraser Institute with assistance from liberal think tanks around the world. Countries are rated on a scale from zero to ten in five different areas which are compiled to produce the average overall rating of economic freedom. The index is published annually and the most recent year for which there is data is 2013. Until the year 2000, however, the index was only published every five years. It is primarily based on official data available to the public, such as tax revenue as a share of GDP, customs duties and public expenditures. The methodology for compiling the ratings is published together with the Economic Freedom of the World: 2015 Annual Report. For many countries in Central and Eastern Europe there is no data until the 1990 s. For instance, the Baltic countries were part of the Soviet Union until 1991. Therefore, in Figure 1 the 28 current Member States have been split into two groups when looking at the development of economic freedom over time. The first group consists of countries 2 that joined the EU before 2004 and the other one contains post-2004 member countries 3. One can see clearly that not only former socialist dictatorships have liberalised their economies. The trend is positive for both groups. Though slightly negative since its peak around the year 2000, we can see a considerable increase during the last 40 years which is in line with global developments. Figure 1. What is the relationship between EU membership and economic freedom? Our results show a positive relationship between EU membership and economic freedom. In all model specifications, EU membership is found to have a positive association with economic freedom. The preferred specification uses so called country and year fixed effects. 4 Country fixed effects allows us to take into consideration that countries might differ from each other regarding e.g. political and cultural characteristics unique to that country. Year fixed effects controls for the fact that there might be general changes to economic freedom that are pan-european and affect all countries. When using other versions of the model and controlling for EMU membership, GDP growth, level of democracy and trends within countries we still find a correlation between EU membership and economic freedom. When using the preferred version of the model the estimated effect of the difference before and after becoming a member of the EU is found to be close to one unit on the scale. It should be noted however, that as the number of control variables is increased, the estimated effect, even though it remains positive, becomes less statistically significant. One should also bear in mind that the estimated effect of the EU would only pick up changes in economic freedom that occur after joining the EU. This means that changes that occur prior to the actual membership but still could be attributed to the EU will be ignored. Since a country has to adapt its laws during the screening process, this possibility should be kept in mind when interpreting the results. In some versions of the model the average increase in economic freedom from EU membership is more than one unit, which, on a scale from zero to ten, is a substantial effect. of them are well beyond the conventional threshold and statistically significant. Figures 2 and 3 illustrate the estimated development of economic freedom before and after a country becomes a member of the EU when controlling for country fixed effects and year fixed effects. The graphs clearly show a positive association between joining the EU and economic freedom. Figure 2. Looking at the estimated effect of EU membership on the different areas in Table 1, one can see that EU membership is positively related to all areas of economic freedom. The largest estimated effect is on the area of Sound Money. A high score in Sound Money means that the domestic currency is relatively stable and that citizens are free to own foreign currency bank accounts. The fact that the EU is positively associated with Sound Money might be due to reforms in member states that are about to adopt the euro as its currency. Furthermore, central bank independence is a condition for EU membership, which might also lead to better monetary policy. The EU is found to have a positive association with Freedom to Trade Internationally. This suggests that the EU s efforts to remove trade obstructions both within and outside the Union through bi- and multilateral agreements have been effective. Furthermore, EU membership is shown to have a positive association with Size of Government, which suggests that member countries on average have lowered their top marginal tax rate and that government spending as a share of GDP has decreased. The EU is also found to have a positive relationship with Regulation, which means that the average regulatory burden has decreased. The results for Size of Government and Regulation contrast with the eurosceptic claim that the EU is a large and inefficient bureaucratic body. Rather, it could indicate that the EU has fostered healthy institutional competition between Member States and decreased the bureaucratic burden. Table 1. What might have caused countries to liberalise? Since only the association between EU membership and developments in economic freedom has been studied, it is only possible to speculate about what specifically caused countries to implement more liberal policies. It is possible that decision makers in Brussels through law-making force countries to implement policies that would have been difficult for domestic decision-makers to implement. For instance, a populist politician who would have subsidised a struggling firm might now be prevented by EU law. Nobel laureate James Buchanan argued that European cooperation could foster institutional competition between the member states, in that countries would be "would be unable to depart significantly from overall efficiency standards in their taxing, spending, and regulatory politics" since they otherwise would face an outflow of citizens and companies (Buchanan, 1995). Taking this into account, one realizes that it is quite difficult to separate domestic reforms from reforms forced onto Member States by the EU. For instance, Slovakia cut its top marginal income tax rate by more than half during the year of entry. This reform might be purely coincidental and it could also be something that is common for states joining the EU. Conclusions The discussion regarding the effect of being a European Union Member State will likely exist for as long as the Union does. Even after Brexit, further enlargements are likely to come. There are ongoing negotiations with Serbia, Montenegro and Turkey. Several other countries have applied for membership or are recognised as candidate countries. As the EU might grow substantially, it is important to consider the effects of membership. Will new Member States implement free-market or interventionist policies? According to this briefing paper, membership of the EU is indeed associated with being a more liberal economy. Even when controlling for variables that might affect economic freedom, being part of the EU is positively correlated with economic freedom. It should be noted, however, that the regressions in this paper investigate what effect there is from becoming a member of the EU. The results do not say anything about the effects of leaving the Union. If politicians in the UK decide to liberalise the economy further (the UK is currently the second most economically liberal country in the EU) it could prove beneficial to have left the EU. However, the UK could also more easily decide to subsidise firms. What actually follows from Brexit is up to future studies to show. The results suggest that further enlargement should increase overall economic freedom in Europe. Depending on if and how EU policy makers decide to harmonise legislation between the Member States, the EU could also impose ceilings on how liberal a country can actually become. For instance, an EU directive establishes a minimum standard VAT rate at 15 percent. Were this type of directives to be put forward regarding e.g. income tax rates or other areas, the EU would in fact impose ceilings for economic freedom in the Member States. As of today, Member States are not free to decide what tariff levels to have on goods from non-eu countries. This would actually mean that the only way for a country to reach the highest levels of economic freedom is to leave the European Union. However, this would require a powerful political will for liberalisation among both the public and politicians, which is not obviously in great supply today. Considering the changes to European cooperation since the days of the European Coal and Steel Community, it is likely that it will change in the future as well. Commissioners, Members of the European Parliament and Member State representatives in the European Council shape the future of the Union. Their agendas are going to have a direct effect on what policies will be implemented and whether the EU will have a liberalising influence on member countries or not. If the EU turns out to have a positive relationship with economic freedom in the future as well, this is an argument for further enlargement of the EU. As the countries of Central and Eastern Europe strive to achieve higher growth and quality of life, EU membership might prove an important step in the right direction.
